Although the benefits of free trade are well known, governments restrict or control international trade to some degree in every country, including the most famous free market in the world--the United States. Since the Second World War trade liberalization has been the trend in developed countries, and many developing and less developed countries have been forced to open their economies. However, according to modern trade theory, the process of liberalization of trade and capital flows is dynamic and time-consuming. Government policies may attempt to restrain foreign competition and stimulate domestic industrial growth by exploiting the country's comparative advantage in order to decrease the shocks from liberalization. The increasing formation of regional economic areas and free trade zones encourages free trade practices and liberalization among member countries as well. Trade liberalization in Taiwan's auto market has undertaken since 1986 and allowed the island's auto assemble firms to face the world competition and sell their cars closing to the world market prices.

The case here examined the impact of two trade liberalization policies, the reduction of tariffs and the removal of local content requirements, on domestic auto sales including home and foreign sales, five major domestic auto assemble manufacturers and four major import-producing countries in Taiwan's auto market from the mid 1980s. The reduction of tariffs brings a disadvantage for domestic firms who face severe foreign competition while the removal of local content requirement carries an advantage for them to acquire cheaper parts from foreign manufacturers.

The trade liberalization policies had significant effects on the island's auto sales. Tariff had significant lag two quarters effects on home sales. The domestic five major auto assemble firms, China Motor Corporation and Kuozui Motors had less effects of trade liberalization policies while Yulon, Ford Lio Ho and Sanyang Industrial had more significant effects on trade policies. In four major imported countries, trade policies had significant effects on Japanese transplant vehicles made in USA while Sweden, American Big-three and German imports had less impact. The appreciation of New Taiwan Dollar affected the US imported autos more significantly than Japan, German and Swedish imported vehicles. Taiwan's example on trade liberalization may hold lessons for other developing and less developed countries on the benefits of openness.
