Focusing on capital adequacy, asset quality, management efficiency, earnings, and liquidity ("CAMEL"), this study re-examines the short-term impact of foreign entry on domestic banks' operating behavior and performance in emerging markets. Based on a panel of banks in 30 countries/economies, the study specifically pays attention to the role of the existing competitive environment in assessing the impact of foreign bank entry. The H-statistics for banking competition, intra-industry competition (market structure in the banking industry), contestability of the market (regulatory restrictions), and interindustry competition (the competition from non-bank financial sectors) in a recipient country are examined.Subjects--Topical Terms:

Using a weighted least squares analysis and models that consider both fixed and random effects, the empirical analysis finds support for most of our hypotheses. On average, foreign bank entry in developing countries is not associated with immediate improvement of intermediation and cost efficiency in domestic banks but associated with deteriorating safety and soundness indicators in the short run. The impact of foreign entry is affected by the pre-existing competitive condition in the host market. In particular, immediate efficiency gains, if any, are only concentrated in more competitive banking sectors, especially those with higher level of banking freedom. The depletion of capital ratios, deterioration of asset quality, and decline of liquidity ratios upon foreign entry are concentrated in banking systems of lower level of intra-industry competition, contestability, and/or inter-industry competition in the host market.
