This thesis examines unemployment and wage setting in West Germany. The first essay studies the effects of the 1994 unemployment compensation law changes and the law changes of the 1980s on unemployment duration. More specifically, it analyzes the determinants of transitions from unemployment into employment or out of the labor force by fitting a Cox proportional hazard model to the German GSOEP panel data on individuals. The results reveal no systematic relation between law changes and hazard rates. However, they suggest a strong negative relation between the amount of unemployment compensation and unemployment duration.

In the second essay, the same data are used to examine the roles of unobserved heterogeneity and duration dependence on hazard rates. To do so, a discrete mixed proportional hazard model with piecewise constant duration dependence is fit to the West German data. Unobserved heterogeneity is controlled for by the mass point method of Heckman and Singer (1984). The results suggest that negative (or positive) duration dependence is absent in the female sample. By contrast, for the male sample, the null hypothesis of no negative duration dependence is rejected. Taking the changes in the unemployment compensation system in the 1980s and 1994 into account, at most two mass points should be included in order to control for unobserved heterogeneity in both the male and female samples. Second, hazard rates drop just around the time when unemployment compensation runs out and this can be explained by particular features of the unemployment compensation system.

The third essay investigates wage setting in (West) Germany, using the GSOEP, and compares the results with those available for the UK and the US. One objective is to characterize wage rigidities that could impede adjustments in the labor market. Another objective is to evaluate whether the effects of such rigidities are large and could be attenuated with higher inflation. The results reveal many similarities between Germany and the Anglo-American countries with respect to the setting of wages and the macroeconomic effects of rigidities. Moreover, these effects cannot be weakened by raising inflation.
